Any recommendations for the best way to lip sync?

I'd love to give a better answer but I'm not sure what exactly you're asking.

I saw this in the manual and just wanted to know if this was the best approach as opposed to lip synching done with another program with an .avi file.

Can you explain to me how this works?  Do you create a character image with a different mouth expression for each letter or sets of letters?  Why would these letters be put together?  R/S/Th/G (from the manual link).

I don't really have that much experience with lip sync, but yes, that's what you do.
The example is just to get you started, depending on how many different frames you're using you might want to group them in other ways.
I guess it's close enough for small pixel characters, not sure about hires characters.

The pamela way can look really good, I can't remember the game's name where I saw it though.

When you say .avi, you surely don't mean to create a movie for every possible dialog?

Yeah, I guess .avi's would be too big.

Since currently my characters are part of the background, do you think I could cut off the head, change the mouth and frame that?

The BJ2 deluxe has pamela lipsyncing i think. Take a look at that for an example.
